The Bag Upgrade is an item that can be purchased from the General Store for 2,000t after completing the Story Quest "Repair the General Store". Using the Bag Upgrade will increase your inventory size by an additional 10 slots, for a total of 30 slots, assuming you have used the previously obtainable Basic Pouch.
